Contract Complexity and Performance Under Asymmetric Demand Information: An Experimental Evaluation

Abstract: Exploring the tension between theory and practice regarding complexity and performance in contract design is especially relevant. The goal of this paper is to understand why simpler contracts may commonly be preferred in practice despite being theoretically suboptimal. We study a two-tier supply chain with a single supplier and a single buyer to characterize the impact of contract complexity and asymmetric information on performance and to compare theoretical predictions to actual behavior in human subject exp… Show more

“…Since Sterman (1989), researchers have studied behavioral issues in various operations contexts, ranging from the bullwhip effect (Steckel et al 2004, Croson and, newsvendor decisions (Schweitzer and Cachon 2000, Bolton and Katok 2008, Su 2008, procurement auctions (Cason et al 2011), supply chain contracting (Cui et al 2007, Lim and Ho 2007, Chen et al 2008, Ho and Zhang 2008, Katok and Wu 2009, Kalkanci et al 2011, to information sharing in a supply chain (Özer et al 2011).…”

“…For instance, there has been a stream of work investigating the behaviour of boundedly rational decision-makers in the supply chain context (Dimitriou, Robinson, & Kotiadis, 2009;Kalkanci, Chen, & Erhun, 2011;Katok & Wu, 2009;Loch & Wu, 2008;Su, 2008). In general this work asks students to act as suppliers or retailers working in a newsvendor setting under a different contractual arrangements e.g.…”

“…However, in practice, most contracts have much simpler structures than the ones proposed in this body of research, and firms negotiate over contract terms. Experimental research by Kalkanci, Chen, and Erhun (2011) also shows thatsuppliers often are unable to set the parameters of complex contracts optimally and hence, the real profit gains are much lower than the theoretical, anticipated gains. Our paper contributes to this discussion by showing that the supplier does not have to use complex, truth-inducing contracts in order to increase his profits over a wholesale price contract.…”
