Stress-testing macro stress testing: Does it live up to expectations?

Abstract: BIS Working Papers are written by members of the Monetary and Economic Department of the Bank for International Settlements, and from time to time by other economists, and are published by the Bank. The papers are on subjects of topical interest and are technical in character. The views expressed in them are those of their authors and not necessarily the views of the BIS. This publication is available on the BIS website (www.bis.org).

“…Advances in dynamical systems views have led to multi-scale modelling, where model development consistently takes into account empirical measurements at more than one scale 108,115 and multi-layer networks analysts provide a formalism whereby distinguishable sub-networks are connected via multiple types of connections 32,99,103 . Stress-testing in the financial services typically entails the investigation of top-down and bottom-up causalities 4,19,53,101 acting on institutions. Hierarchical effects have been discussed with respect to the relationship between topological configuration of homogenous levels and information flow 57 and a graph-theoretic method for identifying clusters and hierarchical structure has been developed by Di Matteo et al 100 .…”

“…Borio et al (2014) rappellent en effet que ces tests sont soumis à des défauts nombreux. Premièrement, ils reposent sur une approche en équilibre partiel, sans prise en compte des effets de retour de la fragilité bancaire sur les risques macroéconomiques (voir aussi Galati et Moessner, 2013).…”

“…As far as the first stage is concerned, Borio et al (2012) correctly point out that the literature does not make a clear distinction between "shocks" and "scenarios." For some authors, the term "scenario" describes a set of exogenous shocks, while for others the same term designates both the set of exogenous shocks and their estimated, model-specific, impact on the macroeconomic environment.…”
