Modeling Operational Risk With Bayesian Networks

Abstract: Bayesian networks is an emerging tool for a wide range of risk management applications, one of which is the modeling of operational risk. This comes at a time when changes in the supervision of financial institutions have resulted in increased scrutiny on the risk management of banks and insurance companies, thus giving the industry an impetus to measure and manage operational risk. The more established methods for risk quantification are linear models such as time series models, econometric models, empirical … Show more

“…BBNs were pioneered in medical decision support systems (Spiegelhalter et al 1993) and are finding growing application for insurance and operational risks (e.g. Neil et al 2005;Cowell et al 2007), in environmental modelling (Aguilera et al 2011), and in determining the value of scientific information for climate change assessment (Kousky and Cooke 2012). The principles of the BBN concept are not outlined here, but can be found in the literature (e.g.…”

“…These changes have increased the level of supervisory scrutiny on Operational Risks (OR) and how it is managed by relevant firms has been deeply affected by the high-profiled corporate failures in recent decades. This has determined the development of Operational Risks models as a means to demonstrate good management and financial strength (Cowell et al, 2007). Even in this domain Bayesian Networks offer a way to combine both qualitative and quantitative data and also to meet the requirements of the regulators for measuring OR.…”

“…In recent years, Bayesian networks have evolved as a powerful tool to analyse uncertainty (Pai et al 2003, Cowell et al 2007. When Bayesian networks were first introduced, assigning the full probability distributions manually was time intensive.…”
