An Actuarial Pricing Method for Air Quality Index Options

Abstract: Poor air quality has a negative impact on social life and economic production activities. Using financial derivatives to hedge risks is one of the important methods. Air quality index (AQI) options are designed to help enterprises cope with the operational risk caused by air pollution. First, the expanded Ornstein–Uhlenbeck model is established using an autoregressive-generalized autoregressive conditional heteroscedasticity (AR-GARCH) method to predict AQI for a city. Next, the average AQI is constructed to b… Show more

“…The negative impact on society is not limited to health only. There is increasing evidence showing that bad air quality in general, and high NO 2 concentrations in particular, impact the economy, including finance [9] and tourism [10]. The present paper analyses the introduction of the first phase of an air quality control policy in the municipality of Milan, which started on 25 February 2019 and directly acts on traffic rules.…”

“…For example, [14] designed an air pollution options based on air quality index. [15] constructed an average deviation index based on AQI to describe a city's air quality during a given period. Although atmospheric environmental indexes have been reported in the literature, the relationship between air pollution and human health has not been accounted for in research on financial derivatives related to these indexes.…”

“…The Chicago Mercantile Exchange introduced the first exchange-traded weather futures contracts and corresponding options in 1999, mostly tracking cooling degree days or heating degree days. Some recent studies (Liu et al, 2019;Xue et al, 2019) have even gone further by designing and pricing air pollution derivatives. More importantly, these market developments and scientific initiatives on risk management draw attention to sustainability.…”
