Addressing endogeneity in the causal relationship between sustainability and financial performance

Abstract: The empirical literature considers firm specific aspects affecting corporate sustainability decisions but generally omits the influence of the competition. We advocate that sustainability actions of a company impact its marketplace and vice versa. “…This study, by dealing with the problem of endogeneity, set an instrumental viable. Consistent with the past study of Reference [20], a dummy code of (1) was given to those banks which had their total sustainability scores above the then median of the sample, while a dummy code of (0) was given to those banks which had their total sustainability scores below the then sustainability median of the sample. To test whether the set instrument was efficient or not, this study ran the first-stage regression summary statistics for instrumental variable through STATA, and the results confirmed the instrument used in this study was strong.…”

“…Accordingly, the prior empirical literature also produced different results for the relationship of CSD with both accounting and market-based FFP (Jiao, 2010). However, most of these studies overlooked the potential problem of endogeneity in the relationship (Soytas et al, 2019). Endogeneity, which is an output of any of the omitted variables, measurement error, common-method variance, and reverse causality, could be one of the possible reasons for the inconclusive and inconsistent findings of the relationship (Gretz & Malshe, 2019;Ullah et al, 2020;Wooldridge, 2013).…”
